The shorter characters (Dwarfs, 3 Pigs, original Pooh) see out of the hats, in specially designed vents. Some of the taller characters see out of the eyes, but most look through the mouths. Some of the really tall ones, like Baloo, have vents in the fur, and then have the head on a rig over the shoulders. I'm not sure how they keep the heads on, but I would bet a lot of it is knowing the limits of the costumes, and moving (and choreographing approrpiately).

I was aghast because up until that point I hadn't been able to decide whether the characters were real or not.

Apparently he was quite bothered by it, and cried for the rest of the game (I'm younger than him, so I don't remember), and wouldn't want to be anywhere near the mascot for several years after.
